Tell her. If she is a friend then you have to tell the truth. She will get over it. We all have.

Tell your friend that you don't appreciate her putting you in the middle like this, and that you're not comfortable with the situation. Tell her that he asked you out, but that you refused, not only because you're not interested in him, but because you know how she feels about him. Tell her that because he asked you out, you're really not comfortable trying to be her match maker, but that you did it anyway and he says he's not interested. Just be honest with her, but try to be nice about it, she may be a bit upset that he's not interested in her.
