Is this an old house that has mortar lath walls? If there is moisture causing the crumbling especially around the windows, there might be a need to repair the surface. You might think of putting paneling over the existing deteriorating wall. What do you think?

This is not an uncommon problem. If the walls behind are too bad you may end up with a larger project. If the wall paper is not in too bad of shape, consider just wallpapering over it. You can also call your local paint store for advise.
