I am on BL1 visa, my wife came along with me and resided in USA for entire 2008.
But she has gone to India for 2-3 months, this year (Feb 2009).

I realize now that to file W-7 I need notarized copies of her passport ? I read somewhere that she could go to US embassy in Delhi and the copies notarized..

My question is does this work ? Can she fax me the copies and I attach the same to w-7 or
She has to send in the original notarized copies by mail ?

You will attach original notarized copies.

You can extend your tax return and wait until she gets back from India.
